Xbox 360 USB Size Update from USB Drive with Patch files
Update past the 32 gig limit for USB devices using just a USB drive
Xbox 360 not updated means that your usb will only handle up to 32 gigs of space (found this out the hard way with my 320 gig hard drive only showing me 32 gigs). Did some research and found out that they put out a patch for this that allows up to 2TB drives hooked up. Without having internet, Xbox Live, or even a working DVD drive on the machine, I had to dig around for a method and a possibility of fixing it. Here it is:
Requirements:
Unpatched, offline Xbox 360 (doesn't need a JTAG or mod for this)

A USB flash drive with at least 4 gigs of free space
A Hard drive connected to the Xbox 360
***** BEFORE YOU DO ANYTHING, MAKE A BACKUP OF YOUR HARD DRIVE AND SYSTEM!!!!!!! I am not responsible if this bricks your device. It works on mine, but mines not an updated system and not online.
- Insert your flash drive into a PC, format it for FAT32
- Unzip the System Update to its own folder.
- Inside that unzipped folder is a $SystemUpdate folder. Copy that entire folder and its contents to the root of the USB flash drive.
- Safely remove the USB flash drive when finished copying.
- Insert the USB Flash into your XBOX 360, Boot the Xbox 360
- You will be prompted for the system update to take place, go thru the prompts to update.
Once the software update has finished, hook in your desired usb storage bin, and configure it to work for XBOX 360.

I'm not sure (due to my controller being usb) if you can do this from usb to another usb drive as a main storage. Its what i get for owning a knock off product lol. I assume it would, the concept and theory state it would tho.
